InvITs - Indian Economy Notes

Infrastructure investment trusts (InvITs) are investment instruments that enable developers to monetize revenue-generating infrastructure assets while allowing investors or unit holders to invest in them without actually owning them. The goal of InvITs is to make infrastructure investment more accessible. Both the stressed-developer and the high-net-worth investor can benefit from InvITs. InvITs is an important topic for UPSC IAS Exam.

What are InvITs?

What are Infrastructure investment trusts (InvITs)?

  • An Infrastructure Investment Trust (InvIT) is similar to a mutual fund in that it allows modest sums of money from potential individual/institutional investors to be invested directly in infrastructure and earn a percentage of the income as a return.
  • Because the trust's units are traded on exchanges, such monetisation benefits developers by allowing them to free up funds for future infrastructure projects.
  • It also provides liquidity to investors and unit holders.
  • InvITs also benefit from favourable tax treatment, such as exemption from dividend distribution tax and capital gains tax relaxation.
  • The SEBI (Infrastructure Investment Trusts) Regulations of 2014 govern InvITs.
Investment Requirement

Investment Requirement

According to SEBI's Circular dated April 23, 2019, the minimum investment guidelines are as follows:

  • Each allocation lot must be worth at least Rs.1 lakh.
  • Each lot should include 100 units.
Characteristics of InvITs

Characteristics of InvITs

  • InvITS are like mutual funds in structure. InvITs can be set up as a trust and registered with the Securities and Exchange Board of India (SEBI).
  • An InvIT is made up of four parts:
    • Trustee
    • Sponsor(s)
    • Investment Manager, and
    • Project Manager
  • The trustee is the one who inspects an InvIT's performance is certified by SEBI and cannot be related to the sponsor or manager.
  • 'Sponsor' refers to any organisation or business entity with a capital of Rs 100 crore that establishes the InvIT and is designated as such at the time of the application to SEBI.
  • Promoters/sponsors must jointly hold a minimum of 25% in the InvIT for at least three years, unless an administrative mandate or concession agreement requires the sponsor to hold a minimum percentage.
  • An investment manager is a company, limited liability partnership (LLP), or organisation that oversees the InvIT's assets and investments and ensures the InvIT's activities.
  • InvITs own operational and income-generating infrastructure assets such as gas pipelines, highways, and power transmission lines. Long-term contracts with strong parties ensure a continuous stream of revenue for these trusts.
  • In addition, they must distribute 90% of their net distribution cash flow to investors.
  • If the InvIT decides to sell an asset, it has the option of reinvesting the proceeds in another infrastructure project or paying out 90% of the proceeds to unitholders.
Structure of InvITs

Structure of InvITs

  • They must make certain that at least 80% of their assets are invested in finished and revenue-generating infrastructure projects.
  • Moreover, they are prohibited from investing more than 20% of their assets in other suitable investments.
  • InvITs must also ensure that investments in under-construction projects, infrastructure-related debt, listed equity shares of companies that earn at least 80% of their revenue from the infrastructure sector, government securities, and money market instruments do not exceed 10% of the value of the InvIT.
Risks Associated with InvITs

Risks Associated with InvITs

  • Investors are seldom totally aware of a project's true value. An InvIT's growth can only be determined by looking at its books because it is determined by how the firm acquires concession properties through a bidding procedure.
  • There is a risk of the project failing being passed on to the investors. Example, if the trust starts a road project with toll collection as a source of revenue, traffic projections will be factored into the estimates. However, if that does not happen, or if the government builds another toll-free route, the project may fail, with limited or no returns.
  • Political and regulatory dangers are also present in InvITs. The government gives most of these trusts concessions on infrastructure projects. These concessions could be undone by a change in regulation or policy and make profitability difficult.
Importance of InvITs

Importance of InvITs

  • In any developing economy, infrastructure is crucial.
  • A well-developed infrastructure system pushes a country's overall development.
  • It also permits a regular inflow of private and international investments, increasing the capital base available for the long-term growth of critical sectors of an economy, as well as the economy's own growth.
Difference Between REITs and INVITs

Difference Between REITs and INVITs

Parameters REITs InvITs
Structure Allows investment in the real-estate sector. Allows investment in the infrastructure sector.
Stability REITs are more stable as they invest 80 percent of their money in income-generating assets with long-term rental contracts. InvITs are less stable as the cash flows of InvITs depend on a lot of factors that can affect their capacity utilization. Also, the restrictions on tariff scalability can hamper their efforts to ensure sustainable growth.
Growth A REIT's growth is visible to investors because the corporation will remodel existing properties, begin new construction, or acquire new assets. An InvIT's growth can only be determined by looking at its books because it is determined by how the firm acquires concession properties through a bidding procedure.
Liquidity REITs are more liquid than InvITs since their unit price is lower. In addition, because real estate is more familiar to retail investors than infrastructure, it is a more appealing option. InvITs are comparatively less liquid.
Minimum Requirement Each allotment lot must be worth at least Rs.50000 and each lot should contain 100 units. Each allocation lot must be worth at least Rs.1 lakh and each lot should include 100 units.

Conclusion

Conclusion

InvITs were first created in the United States in the 1960s, and the Securities and Exchange Board of India (SEBI) approved their launch in India in 2014. There is a lot of doubt about the efficacy and benefits of these instruments because they are new to the Indian investing scene. A closer look and a detailed analysis is required to reap its maximum benefit. Given the importance of the infrastructure industry in the country and the scarcity of public money available to encourage its expansion, more funding channels must be established.

FAQs

FAQs

Question: What are INVITs in the Indian economy?

Answer: Infrastructure Investment Trusts (INVITs) are a type of investment vehicle in India designed to pool funds from investors for investing in infrastructure projects. Similar to Real Estate Investment Trusts (REITs), INVITs allow for a stable and regular income stream to investors by pooling funds into infrastructure assets, such as highways, toll roads, power plants, and other public infrastructure. The goal of INVITs is to provide long-term capital to infrastructure projects and offer liquidity to investors through publicly traded units.

Question: How do INVITs work in India?

Answer: INVITs in India operate by pooling capital from multiple investors, who buy units in the trust. The capital raised is then invested in infrastructure projects that generate revenue, such as toll roads, power plants, and other commercial infrastructure assets. The revenue generated from these assets is distributed to investors as dividends. INVITs are regulated by the Securities and Exchange Board of India (SEBI), which sets guidelines for their operation, ensuring transparency and accountability. The units of INVITs are listed on stock exchanges, providing liquidity to investors who can buy or sell units as per market conditions.

Question: What are the advantages of investing in INVITs?

Answer: Investing in INVITs offers several advantages, including stable and predictable returns, as they are backed by revenue-generating infrastructure assets. They provide diversification for investors looking to add infrastructure-related assets to their portfolio. INVITs also offer liquidity since their units are traded on stock exchanges, making them more accessible than direct investment in infrastructure projects. Furthermore, INVITs allow retail investors to gain exposure to large-scale infrastructure assets that they otherwise might not have the opportunity to invest in.

Question: What are the key challenges faced by INVITs in India?

Answer: While INVITs offer several benefits, they also face challenges. One of the key challenges is the high initial cost and regulatory hurdles involved in setting up and managing large infrastructure projects. Additionally, the infrastructure sector in India is prone to political and policy risks, which can affect the revenue streams of these assets. There are also concerns about the long-term sustainability of income from infrastructure assets, especially in sectors like power and toll roads, which can be affected by changes in government policies or regulations.

Question: How do INVITs contribute to the Indian economy?

Answer: INVITs contribute significantly to the Indian economy by channeling private capital into critical infrastructure development. This not only accelerates the growth of infrastructure but also reduces the reliance on government funding for such projects. By creating a more efficient capital allocation system, INVITs help in the sustainable growth of infrastructure, which in turn supports economic development. Furthermore, INVITs provide an avenue for long-term capital for infrastructure projects, which is essential for boosting economic growth and improving public services like transportation, power, and urban infrastructure.
