The correct answer is

Statement I is correct but Statement II is incorrect.

Statement I is correct. Capital structure refers to the composition, or mix, of the long-term sources of funds a firm uses, that is, the proportion of owners' funds and long-term borrowed funds in its permanent capitalisation.

Statement II is incorrect. The long-term funds included are equity share capital, preference share capital, reserves and surplus (retained earnings), debentures and other long-term loans. It does not include all debts: current liabilities and short-term borrowings such as bank overdrafts, trade creditors and short-term loans are excluded, because they finance working capital and are not part of the permanent financing mix.

The word all in the second statement therefore makes it too wide. Some writers distinguish capital structure (long-term sources only) from financial structure, which covers every source on the liabilities side including current liabilities.

Hence, Statement I is correct but Statement II is incorrect.
