Combined leverage is calculated as :
Operating Leverage × Financial Leverage
Operating leverage (OL) measures how sensitive EBIT is to a change in sales: \(OL = \dfrac{\text{Contribution}}{\text{EBIT}}\).
Financial leverage (FL) measures how sensitive EPS (or EBT) is to a change in EBIT: \(FL = \dfrac{\text{EBIT}}{\text{EBT}}\).
Combined leverage (CL) measures the total effect of a change in sales on EPS, so the two effects multiply: \(CL = \dfrac{\text{Contribution}}{\text{EBIT}} \times \dfrac{\text{EBIT}}{\text{EBT}} = \dfrac{\text{Contribution}}{\text{EBT}}\).
For example, if OL = 2 and FL = 1.5, a 10% rise in sales raises EBIT by 20% and EPS by 30%, i.e. CL = 2 × 1.5 = 3. Adding, subtracting or dividing the two degrees does not give this chained effect.
Therefore combined leverage = operating leverage multiplied by financial leverage.
Hence, the answer is Operating Leverage × Financial Leverage.
